Basicly its updated software for your PSP, its a way of adding security to games etc(or not as the case maybe).Sony and the PSP updates the Firmware every time its cracked which stops users from using free software. People tend to downgrade the PSP which allows programs called homebrew to run.

As Bikertec said, the firmware is effectively the Operating System for your PSP, but embedded in hardware so you can't edit it. There have been various exploits released to crack the firmware to run home-made applications, games from the memory stick and so on, the best known of which is the Open-Extended firmwares such as the one used by Angelus above (and myself for that matter, although I'm using 3.40OE) which allow the execution of homebrew apps but also contain the additional features of the subsequent firmwares.

Oh and its not just the PSP that uses a firmware, basically any 'embedded' device does - including iPods, DVD players and cars :)
